July 31, 2009 HOW BERNANKE WILL TRASH THE DOLLAR WITHOUT ANYONE NOTICING
Fed Bank of Philadelphia President: Inflation, interest rate increases soon? If rates rise, we will see the second dip of a two-stage recession. Even with interest rates near zero, the consumer economy remains severely depressed. Raise rates and the consequences of American de-industrialization -- so long concealed through the replacement of earned income with debt -- will become evident. For that reason the Fed will do everything it can to avoid rate increases. One solution is to print more dollars and sell fewer bonds. Printing money might be expected to set off a run on the dollar and a decline in its exchange value. This would occur if, for example, foreign central banks were panicked by the fear of US inflation into unloading their holdings of US Treasuries. However, the Fed can prevent such panic by lending dollars -- fresh, newly minted digital dollars -- to foreign central banks, which can then invest in resources and other real assets without selling their US Treasury holdings. When those Treasury holdings mature, the foreign central banks will take a loss after accounting for inflation, but the depreciated dollars they receive can be used to repay the Fed loan, so the Fed takes the loss not the foreign central bank. Through this mechanism, the US can inflate the money supply and reduce the value of the dollar without a sharp (or even any) rise in interest rates. In the process, U.S. real wages will fall and the US will become at least marginally more competitive in international trade. In accordance with this scenario, rising US stock prices make sense: there will be no second dip to the recession and stocks will provide protection against the inflation to come. But that's entirely hypothetical. Don't invest on my advice!
